In the simplest meaning, an asset-based loan is any kind of lending secured by an asset. In this sense, a mortgage is an example of an Asset based loan.  More commonly however, the phrase is used to describe a Small Business Line of Credit to business and large corporations using assets not normally used in other loans. Typically, these loans are tied to inventory, accounts receivable and equipment.

Accounts Receivables also known as (A/R) is the transaction that deals with the billing of customers who owe money for goods and services that have been provided to the customer. In most cases invoices are generated after the product has been delivered or service preformed. Purchase Orders and any applicable signoffs typically accompany the invoices.

The overall cost of a Small Business Line of Credit is based in part by the payment terms of the invoices. For example, a common payment term is Net 30, which means payment is due in the amount of the invoice 30 days from the date of invoice. Other common payment terms include Net 45 and Net 60 but can be for any time period agreed upon by the business and its customer. Small Business Line of Credit “Factoring”
Factoring is a financial transaction whereby a business sells its accounts receivable, (invoices) to a Small Business Line of Credit Company at a discount in exchange for immediate cash.

Factoring is different from a bank loan in two significant ways. First, the Small Business Line of Credit Company places the emphasis on the value of the receivables, not necessarily the firm’s credit worthiness or fixed assets. Secondly, factoring is not a loan – it is the purchase of a financial asset (the receivable). The receivable is a financial asset associated with the debtor’s liability to pay money owed to the seller for work performed or goods sold. The seller sells its invoices (the receivables) at a discount to the Small Business Line of Credit Company to obtain the cash needed for day-to-day operations.

Small Business Line of Credit  “Working Capital”
A Small Business Line of Credit company will analyze a company’s working capital, also known as net working capital or NWC. Working Capital is a financial metric, which represents operating liquidity available to a business. Along with fixed assets such as plant and equipment, working capital is considered a part of operating capital. It is calculated as current assets minus current liabilities. If current assets are less than current liabilities, an entity has a working capital deficiency, also called a working capital deficit.
Working Capital = Current Assets − Current Liabilities

A company can be endowed with assets and profitability but short of liquidity if its assets cannot readily be converted into cash. Positive working capital is required to ensure that a firm is able to continue its operations and that it has sufficient funds to satisfy both maturing short-term debt and upcoming operational expenses. The management of working capital involves managing inventories, accounts receivable and payable and cash.
